I am considering getting a free-dining room for 4 nights at the beginning of my annual DVC summer trip which I would get a 4 day park hopper ticket. Can I then upgrade that ticket to a DVC AP, and if so, how much would I get off the ticket? TIA

You would get whatever the gate price of the ticket is applied to the cost of a DVC AP. If the ticket has been used, the anniversary date for the AP would be retroactive to that date.

It's my understanding you have to use it for admission to a park before it can be upgraded, do you know if that's correct? I want to upgrade my 8 day tickets to AP's, I'd rather do it now if I can.

You do not need to use it prior to upgrading. However, I have heard that upgrading a package ticket during your stay can somehow affect your dining credits. I'm not sure if that is still true or not.
I also had a guest services CM at AK who refused to give me the DVC rate on an upgrade from a *free* dining ticket because I was "already getting one discount and you can't get two". I knew that wasn't true, so I declined to do the upgrade there and found a much better-informed CM at the MK guest services the next day.
We did this last year and got the discounted PP pass. We had a 10 day ticket as part of a FD package that we used to upgrade. I think it cost us maybe $200 bucks extra for a family of 4. Great deal... We went to guest services at MK to do it. You would be restricted to the number of days of tickets you had for FP's. I would also agree with other posters that you may get CM's who don't really know so don't be afraid to ask to speak with a supervisor or find another CM. Also, I would really suggest doing the math upfront so you know the cost it should be. We were originally quoted a price I knew was wrong and it took some time to get the correct price... ALso, if you have MM, make sure you get refunded on that before your trip...
