I like #2 better because I like the "great room" concept. It allows more flexibility (i.e., if you want to use the majority of the space for living room and just have a little table, you can do that, whereas if your LR/DR are seperate, there's so little flexibility there.) I'm not a fan of formal dinig rooms seperate from the rest of the house. Unless you do a lot of formal dinner entertaining, it seems more "social" to have a big open room where people can congregate. And to me, for a townhome, the kitchen seems to be a good size. Good luck and congratulations!!!
