I don't remember Character dining being around when I went as a kid (last time was in 2005), but I wasn't so interested in the characters by the time we went my first time when I was 12. I do have several pictures (somewhere) with the different characters around the park.
Do the Characters still walk around the park or are they only at Character dining and PFF.

They still walk the park. Character dining is expensive but so worth it when they are little. When they walk the park there is usually a line to see them, character dining they come right up to you and spend a couple minutes with you instead of waiting in line.. take a picture.. get autograph and go.
 
You dont see many walking around as much but there are a few. You do see them in the park in certain areas however. I saw Mickey, Minnie, Donald, Goofy and pluto a the beginning of main street as the park opened one day. Those four can be found in Toon town often as well. Pooh and Tigger have a picture spot just outside of Poohs ride in adventure land. The princesses walk around a little and have areas where they meet with guests. Tinker Bell and friends are in Pixie hollow but I never saw them out and about.

You'll likely never see them outside the hollow, except in parades. The scale doesn't work.

I did forget about Tink and the gang. : /

We have seen Mad Hatter & Alice in Fantasyland & Buzz Lightyear by Star Tours :goodvibes he's the best!

Sometimes we have run into Chip & Dale pass the entrance bridge to the right.

Woody & Jessie at the BBQ ranch place (sorry, can not think of the proper name)
 
At the ages of your kids I highly recommend a character meal. We actually did FOUR yes four character meals on our Christmas trip (reviews are in my TR) our favorite was Mickey's Surf's up due to the character interaction beyond the table visit. Who wouldn't like to dance the swim with Pluto or learn to surf with Stitch? And I am not just talking about kids.

Really though every family has their favorite. Who are your kid's favorite characters? That would be a factor in which one I would recommend to you. That 90 minute meal will save countless precious Disneyland moments lost standing in long lines to meet a character especially if you are still in line when time is up and they leave after a 5 year old has been in line 20 minutes and they don't get to hug Minnie or whoever..In my opinion a few of those can truly ruin a day for a little one whose favorite character left without them getting to say "hi"
And this happens more often than you would think. They have a schedule.
 
I **WISH** Disneyland would set up a Character Spot like they have at Epcot. That works so well and takes the pressure off of trying to get pictures of Mickey/Minnie/Donald/Goofy/Pluto.

The scenes are wonderful, they have photopass photographers, it's all so easy and good.
 
Currently they are out in the park everyday...

The normal Fuzzies are out near the front: Mickey, Minney, Goofy, Pluto, Chip & Dale, The White Rabbit, etc.

Lately they have also had: Ghepetto, Pinocchio, Mary Poppins & Bert, Cruella, Fairy Godmother, The Fab Four Princesses (Snow White, Cinderella, Aurora, and Arial) at the Castle/Plaza at different times. Tiana has her own show in NOS.

Bert and Mary are part of the show at 2:00 in front of the Castle.

And wonder through Fantesyland around to the Matterhorn and then to the Coke Corner, Stopping to meet the guests, sign autographs.

My Favorites are out every day: Mr. Mad Hatter & Alice.
Wonderland crew and the band are at the DL entrance at 10:00am. Teacups at 1:15, Musical Chairs at 2:30, and Back to the Teacups / Matterhorn at 3:15.

The last two days I have run into Snow White at the Wishing Well at 2:10 ALL ALONE and lonely. Asked where is everyone, she shrugged, did not know, and she has such a cute voice.... I went into the castle and let some of the parents of a few frustrated little princesses standing at the back of the line for the Fairy Godmother that there was no wait for Snow White standing 30' away through the tunnel. They became very excited and Snow White spent several minutes with them as no one else was there?

They have hired additional new cast members.

Buzz is often in tomorrowland. If you ask in Town Hall they can tell you when and what characters will be out. Jessi and Woody are often over by the bbq place behind BTMRR. And also across from TSMM in DCA.

Ooooohhhh! Is this photo from this past week? I saw a little girl with the Mary Poppins dress when we were there on Friday or Saturday. She was adorable! I didn't see that dress in the Bibbidy Bobbidy Boutique though. Oh so cute!

The Mary Poppins photo was from early December with the Holiday decorations on the Castle. But, the 2:00 show has been done everyday this week. Disney has hinted that the Mary Poppins outfit worn by the cast is the most expensive dress, more than any Princess! I have seen this Mary Poppins girls outfit once in a while. It is amazingly accurate.

Aurora was from last week when they had a lot of Princesses out doing training.

Alice leaping was from this week.
 
Mad Hatter & Alice are generally in the 10 AM entrance show (on days on which the Disneyland Band appears), but on Monday, they weren't. Bert & Mary made a brief appearance before going to a meet-and-greet on Main Street.
